The Trade Desk, Inc.'s (NASDAQ:TTD) Stock is Soaring But Financials Seem Inconsistent: Will The Uptrend Continue?

Trade Desk (NASDAQ:TTD) has had a great run on the share market with its stock up by a significant 11% over the last three months. However, we wonder if the company's inconsistent financials would have any adverse impact on the current share price momentum. In this article, we decided to focus on Trade Desk's ROE.

How Is ROE Calculated?

The formula for ROE is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Trade Desk is:

9.3% = US$201m ÷ US$2.2b (Based on the trailing twelve months to March 2024).

The 'return' is the amount earned after tax over the last twelve months. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.09 in profit.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Trade Desk's Earnings Growth And 9.3% ROE

When you first look at it, Trade Desk's ROE doesn't look that attractive. A quick further study shows that the company's ROE doesn't compare favorably to the industry average of 14% either. Hence, the flat earnings seen by Trade Desk over the past five years could probably be the result of it having a lower ROE.

As a next step, we compared Trade Desk's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 10% in the same period.

Trade Desk doesn't pay any regular dividends, meaning that the company is keeping all of its profits, which makes us wonder why it is retaining its earnings if it can't use them to grow its business. So there might be other factors at play here which could potentially be hampering growth. For example, the business has faced some headwinds.

In total, we're a bit ambivalent about Trade Desk's performance. Even though it appears to be retaining most of its profits, given the low ROE, investors may not be benefitting from all that reinvestment after all.
