Is Palo Alto Networks, Inc.'s (NASDAQ:PANW) Recent Stock Performance Tethered To Its Strong Fundamentals?

The formula for return on equity is:

So, based on the above formula, the ROE for Palo Alto Networks is:

55% = US$2.4b ÷ US$4.5b (Based on the trailing twelve months to April 2024).

The 'return' is the yearly profit. That means that for every $1 worth of shareholders' equity, the company generated $0.55 in profit.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company’s earnings growth potential. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

To begin with, Palo Alto Networks has a pretty high ROE which is interesting. Secondly, even when compared to the industry average of 12% the company's ROE is quite impressive. Under the circumstances, Palo Alto Networks' considerable five year net income growth of 65% was to be expected.

As a next step, we compared Palo Alto Networks' net income growth with the industry, and pleasingly, we found that the growth seen by the company is higher than the average industry growth of 15%.

This then helps them determine if the stock is placed for a bright or bleak future. Palo Alto Networks doesn't pay any regular dividends currently which essentially means that it has been reinvesting all of its profits into the business. This definitely contributes to the high earnings growth number that we discussed above.

Overall, we are quite pleased with Palo Alto Networks' performance. Specifically, we like that the company is reinvesting a huge chunk of its profits at a high rate of return. This of course has caused the company to see substantial growth in its earnings.
