Why Jadason Enterprises Ltd (SGX:J03) May Not Be As Efficient As Its Industry

Jadason Enterprises Ltd’s (SGX:J03) most recent return on equity was a substandard 4.91% relative to its industry performance of 10.93% over the past year. J03’s results could indicate a relatively inefficient operation to its peers, and while this may be the case, it is important to understand what ROE is made up of and how it should be interpreted. Knowing these components could change your view on J03’s performance. Metrics such as financial leverage can impact the level of ROE which in turn can affect the sustainability of J03’s returns. Let me show you what I mean by this. Check out our latest analysis for Jadason Enterprises

What you must know about ROE

Return on Equity (ROE) weighs Jadason Enterprises’s profit against the level of its shareholders’ equity. It essentially shows how much the company can generate in earnings given the amount of equity it has raised. In most cases, a higher ROE is preferred; however, there are many other factors we must consider prior to making any investment decisions.

Return on Equity = Net Profit ÷ Shareholders Equity

ROE is assessed against cost of equity, which is measured using the Capital Asset Pricing Model (CAPM) – but let’s not dive into the details of that today. For now, let’s just look at the cost of equity number for Jadason Enterprises, which is 8.51%. Given a discrepancy of -3.61% between return and cost, this indicated that Jadason Enterprises may be paying more for its capital than what it’s generating in return. ROE can be split up into three useful ratios: net profit margin, asset turnover, and financial leverage. This is called the Dupont Formula:

Dupont Formula

ROE = profit margin × asset turnover × financial leverage

ROE = (annual net profit ÷ sales) × (sales ÷ assets) × (assets ÷ shareholders’ equity)

ROE = annual net profit ÷ shareholders’ equity

The first component is profit margin, which measures how much of sales is retained after the company pays for all its expenses. The other component, asset turnover, illustrates how much revenue Jadason Enterprises can make from its asset base. Finally, financial leverage will be our main focus today. It shows how much of assets are funded by equity and can show how sustainable the company’s capital structure is. Since financial leverage can artificially inflate ROE, we need to look at how much debt Jadason Enterprises currently has. At 4.96%, Jadason Enterprises’s debt-to-equity ratio appears low and indicates that Jadason Enterprises still has room to increase leverage and grow its profits.

Next Steps:

ROE is one of many ratios which meaningfully dissects financial statements, which illustrates the quality of a company. Jadason Enterprises’s below-industry ROE is disappointing, furthermore, its returns were not even high enough to cover its own cost of equity. However, ROE is not likely to be inflated by excessive debt funding, giving shareholders more conviction in the sustainability of returns, which has headroom to increase further. ROE is a helpful signal, but it is definitely not sufficient on its own to make an investment decision.
