Should You Be Tempted To Buy PSB Industries (EPA:PSB) Because Of Its PE Ratio?

I am writing today to help inform people who are new to the stock market and want to begin learning the link between PSB Industries (EPA:PSB)’s fundamentals and stock market performance.

PSB Industries (EPA:PSB) is trading with a trailing P/E of 18.3x, which is lower than the industry average of 20.1x. While PSB might seem like an attractive stock to buy, it is important to understand the assumptions behind the P/E ratio before you make any investment decisions. The P/E ratio is one of many ratios used in relative valuation. It compares a stock’s price per share to the stock’s earnings per share. A more intuitive way of understanding the P/E ratio is to think of it as how much investors are paying for each dollar of the company’s earnings.

P/E Calculation for PSB

Price-Earnings Ratio = Price per share ÷ Earnings per share

PSB Price-Earnings Ratio = €51 ÷ €2.791 = 18.3x

The P/E ratio itself doesn’t tell you a lot; however, it becomes very insightful when you compare it with other similar companies. We preferably want to compare the stock’s P/E ratio to the average of companies that have similar features to PSB, such as capital structure and profitability. One way of gathering a peer group is to use firms in the same industry, which is what I’ll do. At 18.3x, PSB’s P/E is lower than its industry peers (20.1x). This implies that investors are undervaluing each dollar of PSB’s earnings. Therefore, according to this analysis, PSB is an under-priced stock.

A few caveats

However, before you rush out to buy PSB, it is important to note that this conclusion is based on two key assumptions. Firstly, our peer group contains companies that are similar to PSB. If this isn’t the case, the difference in P/E could be due to other factors. For example, if you are comparing lower risk firms with PSB, then its P/E would naturally be lower than its peers, as investors would value those with lower risk at a higher price. The second assumption that must hold true is that the stocks we are comparing PSB to are fairly valued by the market. If this does not hold true, PSB’s lower P/E ratio may be because firms in our peer group are overvalued by the market.

What this means for you:

Since you may have already conducted your due diligence on PSB, the undervaluation of the stock may mean it is a good time to top up on your current holdings. Remember that basing your investment decision off one metric alone is certainly not sufficient.
