Is Sinarmas Land Limited’s (SGX:A26) PE Ratio A Signal To Buy For Investors?

I am writing today to help inform people who are new to the stock market and want to better understand how you can grow your money by investing in Sinarmas Land Limited (SGX:A26).

Sinarmas Land Limited (SGX:A26) trades with a trailing P/E of 3.8x, which is lower than the industry average of 9.4x. Although some investors may jump to the conclusion that this is a great buying opportunity, understanding the assumptions behind the P/E ratio might change your mind. Today, I will explain what the P/E ratio is as well as what you should look out for when using it. See our latest analysis for Sinarmas Land

Breaking down the Price-Earnings ratio

The P/E ratio is one of many ratios used in relative valuation. By comparing a stock’s price per share to its earnings per share, we are able to see how much investors are paying for each dollar of the company’s earnings.

P/E Calculation for A26

Price-Earnings Ratio = Price per share ÷ Earnings per share

A26 Price-Earnings Ratio = SGD0.31 ÷ SGD0.0813 = 3.8x

On its own, the P/E ratio doesn’t tell you much; however, it becomes extremely useful when you compare it with other similar companies. We want to compare the stock’s P/E ratio to the average of companies that have similar characteristics as A26, such as size and country of operation. One way of gathering a peer group is to use firms in the same industry, which is what I’ll do. Since A26’s P/E of 3.8x is lower than its industry peers (9.4x), it means that investors are paying less than they should for each dollar of A26’s earnings. As such, our analysis shows that A26 represents an under-priced stock.

Assumptions to be aware of

While our conclusion might prompt you to buy A26 immediately, there are two important assumptions you should be aware of. The first is that our “similar companies” are actually similar to A26, or else the difference in P/E might be a result of other factors. For example, if you are comparing lower risk firms with A26, then its P/E would naturally be lower than its peers, as investors would value those with lower risk at a higher price. The second assumption that must hold true is that the stocks we are comparing A26 to are fairly valued by the market. If this does not hold, there is a possibility that A26’s P/E is lower because our peer group is overvalued by the market.

What this means for you:

You may have already conducted fundamental analysis on the stock as a shareholder, so its current undervaluation could signal a good buying opportunity to increase your exposure to A26. Now that you understand the ins and outs of the PE metric, you should know to bear in mind its limitations before you make an investment decision. Remember that basing your investment decision off one metric alone is certainly not sufficient. There are many things I have not taken into account in this article and the PE ratio is very one-dimensional.
